In my role as a payroll specialist, I’m committed to providing clear, accurate information to help my clients navigate complex regulations. With the "No Tax on Tips" bill recently passing through the House, questions have arisen about whether automatic gratuities qualify. This post aims to clarify the facts about auto-gratuities and is not open for political debate.

Automatic gratuities, often added to bills for large parties or special events in industries like hospitality, are sometimes included in an employee’s paycheck rather than paid out as cash or credit card tips. But do these auto-gratuities count as "cash tips" under the "No Tax on Tips" bill?

Per IRS guidelines, automatic gratuities are not considered tips. Instead, they are classified as non-tip wages (IRS Publication 531, Reporting Tip Income). Unlike cash tips—defined as tips received directly from customers in cash, via credit/debit cards distributed by the employer, or through tip-sharing arrangements—auto-gratuities are treated as regular wages. As such, they are subject to Social Security, Medicare, and federal income tax withholding. Consequently, auto-gratuities included on a paycheck do not qualify for the $25,000 tax credit offered to tipped employees under the current "No Tax on Tips" bill, as this credit applies only to cash tips.

As a payroll specialist, it’s critical for me to stay informed about legislative changes that impact my clients. Today, I want to address a common misconception about the "No Tax on Tips" bill, which has recently passed through the House. This post is strictly to share the facts of the bill as they stand and is not open for political debate.

The bill, in its current form, provides a $25,000 tax credit for tipped employees, reducing their taxable income by up to $25,000. This credit applies specifically to cash tips. But who qualifies as a tipped employee, and what does the IRS consider "cash tips"?

According to the IRS, tipped employees are those who customarily and regularly receive tips of more than $30 per month in the course of their employment. This includes workers such as servers, bartenders, hairstylists, and others in industries where tipping is customary (IRS Publication 531, Reporting Tip Income).

The IRS defines cash tips as tips received directly from customers in cash, tips paid by customers via credit or debit cards that are later distributed to the employee by the employer, and tips received from other employees through tip-sharing or tip-pooling arrangements. This also includes tips given in the form of gift cards or other readily convertible forms of payment (IRS Publication 531).
